There’s more to Residential Mortgage-Backed Securities than meets the eye. Granted, they were renowned for playing a pivotal role in triggering the 2007-08 global financial crisis, but RMBS are still widely favoured by wholesale investors due to their flexibility in selecting desired risk and return profiles, along with the attractive yield premiums they offer compared to similarly rated corporate bonds.
What is RMBS?
Residential Mortgage Backed Securities are a distinctive bond category that derives their security from a vast pool of residential mortgages, encompassing numerous home loans. Unlike traditional bonds backed by just a couple of loans, RMBS notes consolidate hundreds, if not thousands, of home loans. Lenders assemble portfolios of hundreds of millions, and occasionally even billions, of dollars’ worth of home loans before subdividing them into “smaller“ classes, which still retain a significant value in the hundreds of millions of dollars.
RMBS in Australia
The Australian RMBS market holds a prominent position within the Australian credit markets. It has thrived in recent years, buoyed by favourable conditions such as low-interest rates, escalating house prices, and a competitive lending environment.
However, this era is now approaching its conclusion, as the Reserve Bank of Australia aligns itself with other developed-market economies to combat multi-decade high inflation. Simultaneously, property prices, which had experienced robust growth following the Covid-19 pandemic, are beginning to decline.
Key Players in an RMBS Transaction
In an RMBS transaction, several vital stakeholders play essential roles. Let’s revise and expand upon the four primary participants:
Originator
The originator is the entity that initiates the home loans, such as a bank or credit union. The lending practices and underwriting standards of the originators influence the quality of the loans included in the RMBS. Originators must ensure that the loans meet specific criteria to maintain the overall quality of the RMBS.
Trustee
The trustee acts as a fiduciary and is responsible for safeguarding the interests of the security investors who hold the RMBS. The trustee ensures that the terms and conditions of the securitization transaction are adhered to and that the investors’ rights are protected. They oversee the flow of funds between the various parties involved and monitor compliance with legal and contractual obligations.
Servicer
The service is responsible for managing the loan pool within the RMBS. They perform various tasks, including collecting borrower payments, calculating interest and principal, managing escrow accounts, handling delinquencies, and providing customer service to borrowers. Servicers play a critical role in ensuring the smooth administration of mortgage loans and the timely distribution of cash flows to RMBS investors.
Rating Agency
Rating agencies assess the quality and performance of the loan pool underlying the RMBS. They conduct detailed analyses to evaluate factors such as creditworthiness, loan-to-value ratios, and historical data on loan performance. Based on their evaluation, rating agencies assign credit ratings to the different tranches of the RMBS. These ratings assess the relative risk associated with each tranche and help them make informed investment decisions.
Other participants may also be involved in an RMBS transaction, including underwriters, legal counsel, due diligence firms, and investors. Each stakeholder plays a crucial role in ensuring the smooth functioning and transparency of the RMBS market.
